Involuntary unemployment is caused by a decline in the nominal wage rate. The fall in the nominal rate is accompanied by a fall in prices. However, there is no mechanism to determine the nominal wage rate at the full-employment state. Instead, it is determined by the strategies of consumers, firms and governments.

Involuntary unemployment is typically considered a seasonal phenomenon. During certain periods of the year, such as summer, there are fewer available jobs in the economy. Restaurants in tourist-based towns may cut their payrolls drastically. Other industries, like the healthcare industry, might also lay off employees. For instance, in early 2020, the healthcare industry contracted due to a decrease in demand.

The most common definition of involuntary unemployment is based on the labour supply curve. It means that if the nominal value of the labor supply increases, the nominal aggregate demand also increases. On the other hand, if the nominal value of the labor supply decreases, then the real aggregate demand decreases.

Alternatively, involuntary unemployment can be caused by a deficiency of the aggregate demand. Deficiency of aggregate demand can result from a combination of structural and non-structural factors. Among these are the deficiency of savings, the deficiency of the older generation, the inability of firms to adjust to a change in the labor force and the inability of workers to obtain a satisfactory return on their labor. In addition, an increase in the price of goods may also lead to involuntary unemployment.

Frictional unemployment is another type of involuntary unemployment. Unlike involuntary unemployment, frictional unemployment is caused by changes in the supply and demand of labour. Hence, it is the least problematic form of unemployment from an economic perspective. People who are able to work will find a suitable job. Even if they don’t get a suitable job, they will still have enough time to look for a better position.

Voluntary unemployment, on the other hand, is not caused by a deficiency in aggregate demand, but by a worker who is willing to work for a particular wage. Workers who are able to work will be able to find a job at a salary that will not be too high.
